Perceived Contract Noise

Performance pay systems fail to induce worker effort when employees perceive that earnings are determined by factors outside their direct control. High environmental variance or inaccurate performance evaluation creates perceived contract noise, reducing the effective power of financial incentives.

Picture this

Imagine trying to steer a boat where the rudder is connected to the wheel by a slack rope; turn the wheel all you want, but unpredictable waves push the boat wherever they choose. If workers feel their hard work gets drowned out by background noise—such as student home background or grading errors—they stop putting in extra effort because the connection between sweat and reward is broken.
